Mechanism
The operational logic of CPPI involves continuously monitoring the portfolio’s value relative to its predefined floor. The “cushion” is calculated as the current portfolio value minus the floor value. The amount allocated to the risky asset is then determined by multiplying this cushion by a predetermined “multiplier” (M). As the risky asset’s value rises, the cushion grows, leading to increased allocation to the risky asset. Conversely, if the risky asset declines, the cushion shrinks, prompting a reduction in risky asset exposure and a shift towards the risk-free asset, thus protecting the floor.
