Selling Options, also known as writing options, involves initiating a financial contract position by creating and selling an options contract to another market participant. Its fundamental meaning is the act of obligating oneself to potentially buy or sell an underlying crypto asset at a predetermined price, in exchange for an upfront premium received from the buyer.
Mechanism
The operational mechanism of selling options involves a counterparty relationship where the seller (writer) assumes the risk associated with the option’s exercise. For a call option, the writer commits to selling the underlying crypto asset if its price rises above the strike price; for a put option, the writer commits to buying the asset if its price falls below the strike price. From a systems architecture perspective, this entails submitting an order to an options exchange or a Request for Quote (RFQ) platform, where collateral is typically required to cover potential liabilities, and the premium is credited to the seller’s account.
Methodology
The strategic approach to selling options is often employed by institutional traders to generate income from premiums, particularly when anticipating low volatility or a neutral-to-bearish outlook (for calls) or neutral-to-bullish outlook (for puts) on the underlying crypto asset. This methodology is also used to hedge existing positions or to finance the purchase of other options (as in a zero-cost collar). While offering immediate cash flow, selling naked options carries theoretically unlimited risk for calls and substantial risk for puts, demanding sophisticated risk management controls and a clear understanding of Option Greeks.
